Demystifying Futures & Options (F&O) in the Indian Stock Market

What Are Derivatives?
To understand Futures and Options, you must first understand the concept of a derivative.
A derivative is a financial contract whose market value stems directly from an underlying asset. In the Indian financial market, these underlying assets typically fall into four primary categories:
- Equity Shares (e.g., Reliance, Tata Motors, Infosys)
- Market Indices (e.g., Nifty 50, Bank Nifty)

1. Understanding Futures Contracts
A Futures Contract is a legally binding agreement between a buyer and a seller to trade an underlying asset at a fixed price on a specified future date (the expiry date).
Key Characteristics of Futures:
- Mandatory Obligation: Both parties are required to fulfill the trade at expiry, regardless of market movements.
- Standardized Lot Sizes: Individual shares are not traded in F&O. Instead, contracts trade in fixed quantities called lots.
- Leverage via Margins: You do not pay the full contract value upfront. Instead, you deposit a percentage of the total trade value (margin) to hold the position.
Futures Trade Example
Suppose Stock A is currently trading at ₹1,000. You expect positive quarterly results and anticipate a price rise.
- Lot Size: 500 shares
- Total Contract Value: ₹1,000 × 500 = ₹5,00,000
- Required Margin (20%): ₹1,00,000

2. Understanding Options Contracts
An Options Contract grants the buyer the right, but NOT the obligation, to buy or sell an asset at an agreed-upon price (Strike Price) before or on the expiration date.
To acquire this choice, the option buyer pays a non-refundable upfront fee called the Premium to the option seller (writer).
Two Types of Options Contracts:
Call Option (CE): Gives the buyer the right to BUY the underlying asset. Traders buy Call options when they hold a bullish view.
- Put Option (PE): Gives the buyer the right to SELL the underlying asset. Traders buy Put options when they hold a bearish view.
Call Option Buying Example
Assume the Nifty 50 Index is trading at 24,000, and you project short-term upward momentum.
- Action: Buy a 24,000 Call Option (CE).
- Option Premium: ₹100 per unit.
- Lot Size: 65 units.
- Total Outlay (Maximum Risk): 65 × ₹100 = ₹6,500.
Expiry Outcomes:
Scenario A (Nifty climbs to 24,300): The contract's value increases, pushing the premium to ₹300. You exit the trade at ₹300.
- Net Profit: (₹300 - ₹100) × 65 = + ₹13,000.
Scenario B (Nifty falls to 23,700): You choose not to exercise your contract, and it expires at ₹0.
- Net Loss: Capped strictly at the paid premium = - ₹6,500.
- Core Advantage for Option Buyers: Your total loss is strictly limited to the premium paid, whereas profit potential remains open-ended relative to market movement.
